TL;DR
Rags soaked in oil-based stain or finish can heat up on their own and ignite with no spark at all, usually within a few hours of being wadded into a pile. Spreading them flat outdoors to dry, or sealing them in a metal container with a lid, removes the risk entirely.
What is actually happening
Drying oils like linseed oil and tung oil cure by reacting with oxygen in the air. That reaction is called oxidation, and it gives off heat.
Spread thin on a piece of wood, that heat escapes into the room and nothing happens. That is a normal finish curing.
Wadded into a ball or piled in a bin, the same reaction is happening across a huge surface area with nowhere for the heat to go. The center of the pile gets hotter, which speeds up the reaction, which makes more heat.

Which products actually do this?
The risk comes from drying oils and finishes containing them: boiled linseed oil, tung oil, Danish oil, teak oil, oil-based stains, oil-based varnishes and polyurethanes, and many wiping finishes. Rags used with these can self-heat. Rags with mineral spirits, motor oil, or water-based products are a different and generally lower risk.
Boiled linseed oil is the classic offender. The metallic driers added to speed curing also speed the heat-producing reaction.
Oil-based stain rags from a single afternoon of work are more than enough to start a fire. This is not a rare or exotic scenario.
Mineral spirits and paint thinner do not self-heat, but they are flammable liquids and their vapors travel. A solvent rag near an ignition source is a different hazard, not a smaller one.
Motor oil and grease rags are a low self-heating risk on their own, though a pile of them near a heat source is still a bad idea.
How long does it take?
Reported cases usually develop within a few hours, and often overnight. A pile made at the end of a project can be burning before morning.
Heat matters. A warm garage, a rag pile in the sun, or rags near a heat source all shorten the timeline.
Volume matters. One rag left flat is very unlikely to be a problem. A grocery bag of them is.
Insulation matters. Rags stuffed in a plastic bag, a cardboard box, or under a drop cloth hold heat far better than rags in the open.
The safe disposal method
Take the rags outside as soon as you are done with them. Do not set them down inside and plan to deal with them later, because later is exactly when this happens.
Spread each rag out flat and single-layer on a non-combustible surface such as concrete, a metal sheet, or a wire rack. Weigh the corners so wind does not blow them into a pile.
Leave them until they are stiff and dry to the touch, which usually takes a day or two. A fully cured rag is no longer a hazard and can go into regular trash unless local rules say otherwise.
The alternative is a listed oily waste container: a metal can with a self-closing lid, which limits oxygen and contains any fire. Some people use a metal can with water in it, and water plus a tight metal lid does suppress the reaction, though a proper oily waste can is the better answer.
Never put oily rags in a plastic bag, a cardboard box, an open trash bin indoors, or a laundry hamper.
Can you wash oily rags in the washing machine?
Do not. Washing does not fully remove cured or curing oil from fabric, and a dryer applies exactly the heat that starts the reaction, so rags can ignite in the dryer or in the laundry basket afterward. Dispose of oil-finish rags rather than laundering them.
Shop rag services exist for a reason. Commercial laundries handle this with dedicated equipment and processes that a home washer does not have.
If you use cloth shop rags for general wiping, keep those separate from anything that touched a drying oil. Cross-contamination undoes the whole system.
Disposable paper shop towels sidestep the laundry question entirely and are the simpler choice for finishing work.
Solvent, thinner, and used finish disposal
Used mineral spirits, paint thinner, lacquer thinner, and leftover oil-based finish are household hazardous waste. They do not go down a drain, into a storm gutter, or into the yard.
Let used thinner settle in a sealed glass or metal jar. The pigment and solids drop out, the clear solvent on top can be poured off and reused, and the sludge goes to hazardous waste.
Check with your county solid waste department for the local drop-off site and its hours. Programs and locations change, so confirm before you drive.
Store solvents in their original labeled containers, tightly closed, away from heat and any ignition source. That includes water heaters and furnaces, which are common garage ignition sources.
